Compound growth occurs when an investment earns a return and future returns are then earned on both the original amount and accumulated gains. Over long periods, that compounding effect can become an important part of wealth building.
Simple growth versus compound growth
With simple growth, returns are calculated only on the original amount. With compounding, the base can grow over time, so future gains may build on earlier gains. Investment returns can also be negative, so real-world growth will not follow a perfectly smooth path.
Time is a major ingredient
The longer money remains invested, the more compounding periods it may experience. Starting earlier can therefore reduce the amount that must be contributed later to pursue the same long-term goal, assuming comparable returns.
Regular contributions can matter as much as the starting amount
Consistently adding money to an investment account increases the amount working toward a goal. Contributions made during down markets may purchase more shares at lower prices, though periodic investing does not guarantee a profit or protect against loss.
Return assumptions are illustrations, not promises
Calculators often use a constant annual return to demonstrate compounding. Actual markets fluctuate, fees and taxes can reduce results, and no assumed rate should be interpreted as a guaranteed future return.
Put compounding in context
Compounding works best as a planning concept alongside realistic goals, an appropriate asset allocation, diversification and attention to fees. Time can be powerful, but it does not make unsuitable investments safe.
